Capital Structure Dynamics and Financial Flexibility: A Review of Theory and Empirical Evidence

Abstract

This review systematically synthesizes six decades of theoretical and empirical research on capital structure dynamics and financial flexibility, emphasizing their integration as central pillars of modern corporate finance. The analysis traces the evolution of capital structure theory from the Modigliani and Miller (1958) irrelevance propositions through the Trade-off and Pecking Order theories toward contemporary dynamic models that recognize adjustment costs, asymmetry, and firm heterogeneity. It highlights financial flexibility as a strategic capability enabling firms to efficiently mobilize resources in response to uncertainty, thereby explaining behaviors—such as persistent low leverage, simultaneous cash and debt holdings, and zero-leverage policies—that classical models fail to capture. Empirical evidence demonstrates that financially flexible firms invest more efficiently, sustain operations during crises, and enhance long-term firm value by preserving spare debt capacity and liquidity buffers. The review also examines methodological progress, from dynamic panel estimations of adjustment speed to structural and cross-country models that capture crisis dynamics, particularly during the COVID-19 pandemic. By consolidating findings across contexts, this study reveals that financial flexibility fundamentally reshapes the understanding of optimal leverage, transforming capital structure from a static optimization problem into a dynamic, forward-looking strategy for resilience and value creation. It concludes by identifying research gaps related to sustainability, fintech, and governance as emerging frontiers in capital structure dynamics.
